What exactly does "Compressed Textures" do?

Now that I have some power in the video card department, I can use compressed textures. But what does it do?

Does it reduce or increase performance? Does it reduce or increase image quality?

From the name I could guess that it compresses the textures in memory so they take up less space. Usually this isn't a huge hinderance on performance.
I'm sure someone else can explain much better. Try searching http://www.tomshardware.com or http://www.anandtech.com for it.
